The director's first ill-fated attempt at adapting the classic 17th century story was captured in 2002 documentary Lost In La Mancha.
He was linked to a return to the film last year and has now confirmed to Variety that the project is underway.
Gilliam said: "I'm not so much a filmmaker as someone who gets possessed by an idea and it doesn't leave me until I make the film. I commit myself to it so fully."
The former Monty Python member recently updated the script with Tony Grisoni and has now teamed up with British producer Jeremy Thomas to formally resurrect the film.
Gilliam said that he hopes to start shooting the movie next spring.
